WSU Lexicon: Derivatives
An option is at the money when its strike price equals, or sits very close to, the current price of the underlying. Exercising it produces no gain, so intrinsic value is zero and the entire option premium consists of time value.
It sits between in-the-money and out-of-the-money on the moneyness spectrum.
The entry
Every option premium decomposes into two parts: intrinsic value, the payoff from immediate exercise, and time value, the residual the market pays for the possibility that the position improves before expiration. Intrinsic value for a call is the underlying price minus the exercise price, floored at zero; for a put it is the exercise price minus the underlying price, floored at zero. When spot and strike coincide, both expressions evaluate to zero, so the entire quoted premium is time value by construction.
That time value is not incidental. It reaches its maximum precisely around the strike, because uncertainty about the final payoff is greatest there. A deep in-the-money option is close to a forward position on the underlying and behaves almost linearly; a deep out-of-the-money option is nearly worthless. Only near the strike does a small move in the underlying meaningfully change whether the option finishes with value at all.
The entry
An at-the-money call has a delta in the neighbourhood of one half, reflecting roughly even odds of finishing in the money; the matching put has a delta near negative one half. More importantly, the rate of change of delta, gamma, is at its highest for an at-the-money option and rises sharply as expiration approaches. A dealer hedging such a position must rebalance the underlying constantly, because delta swings from near zero to near one over a narrow price range.
Vega, the sensitivity of the premium to implied volatility, also peaks at the strike, which is why volatility trades are structured with at-the-money contracts. The cost is theta: with no intrinsic cushion, the whole premium decays, and decay accelerates in the final weeks. An at-the-money option is therefore the purest expression of a view on volatility rather than direction.
The entry
Listed markets quote strikes on a fixed grid, so the at-the-money contract in practice is the listed strike nearest spot rather than an exact match. Over-the-counter markets are more precise and often use at-the-money forward, where the strike equals the forward price of the underlying rather than the spot price. The distinction matters whenever carry is material: for a dividend-paying equity, a currency pair with an interest rate differential, or a commodity in contango, the forward strike sits away from spot.
At-the-money implied volatility is the reference point of the volatility surface. Skew and smile are measured as the deviation of implied volatility at other strikes from the at-the-money level, and term structure is the path of at-the-money volatility across maturities. Employee share options and many warrants are likewise struck at the money at grant, so their entire initial fair value is time value.
The entry
Expect to classify moneyness quickly for both calls and puts given a spot price and an exercise price, and to split a quoted premium into intrinsic and time value without hesitation. A frequent construction gives the premium and the two prices and asks for time value; at the strike the answer is the full premium.
Put-call parity is the second application. With the same strike and expiry, a call minus a put equals the underlying price minus the present value of the exercise price. When spot equals strike, that difference is positive because the exercise price is discounted, so the at-the-money call is worth more than the at-the-money put on a non-dividend-paying asset. Finally, be able to draw the payoff and profit diagrams: the payoff kink sits at the strike, and the breakeven lies one premium above it for a call and one premium below it for a put.
Common trap
Zero intrinsic value is not zero price. Before expiration an at-the-money option carries the largest time value of any strike, because the probability that it finishes profitably is closest to a coin flip. Its premium is pure time value.
In practice
Ahead of earnings, traders in listed US equity options price the at-the-money straddle: the call plus the put at the strike nearest spot. Because both legs hold no intrinsic value, the combined premium is read directly as the market's expected move.
