WSU Lexicon: Financial Statement Analysis
Revenue recognition is the accounting principle that determines when and in what amount revenue is recorded in the income statement. Under IFRS 15 and ASC 606, revenue is recognized when control of a good or service transfers to the customer, not when cash changes hands.
It is an application of accrual accounting and pairs with the matching principle.
The entry
IFRS 15 and ASC 606 impose a single, converged framework applied contract by contract. Step one identifies the contract with the customer, requiring enforceable rights and obligations and a probable collection of consideration. Step two identifies the distinct performance obligations within it: a promise is distinct if the customer can benefit from it on its own and it is separately identifiable from other promises. Step three determines the transaction price, the consideration the entity expects to be entitled to. Step four allocates that price across performance obligations in proportion to their standalone selling prices. Step five recognizes revenue as each obligation is satisfied.
The allocation step is where reported revenue often diverges from the invoice. A hardware sale bundled with three years of support is one contract with at least two obligations, so part of the upfront billing is deferred even though the cash and the legal sale occurred immediately.
The entry
An obligation is satisfied over time if the customer simultaneously receives and consumes the benefit, if the entity's work creates or enhances an asset the customer controls, or if the asset has no alternative use to the seller and the seller holds an enforceable right to payment for work completed to date. Otherwise, revenue is recognized at the single point when control transfers, judged by indicators such as physical possession, legal title, risks and rewards, acceptance and a present right to payment.
When recognition occurs over time, progress is measured using output methods such as units delivered, surveys of work performed or milestones achieved, or input methods such as costs incurred relative to total expected costs, labor hours or machine time. Construction, engineering and long-term service contracts typically qualify; manufacturers shipping standard inventory typically do not.
The entry
The transaction price is rarely a fixed invoice amount. Rebates, volume discounts, performance bonuses, penalties, returns and price concessions all create variable consideration, estimated using either the expected value across possible outcomes or the single most likely amount. That estimate is constrained: revenue is included only to the extent a significant reversal is not expected to occur. Contracts with a financing component extending beyond roughly a year are adjusted for the time value of money, splitting the consideration between revenue and interest.
A separate judgment is whether the entity acts as principal, controlling the good or service before transfer and reporting gross revenue, or as agent, arranging for another party to provide it and reporting only the net commission. This distinction leaves operating profit unchanged but can alter reported revenue by an order of magnitude, which matters for marketplaces, travel platforms, distributors and advertising resellers.
The entry
Revenue recognition creates paired balance sheet items. A contract liability arises when payment precedes performance; a contract asset arises when performance precedes an unconditional right to payment, and it converts to a receivable once only the passage of time stands between the entity and collection. Incremental costs of obtaining a contract, such as sales commissions, are capitalized and amortized over the benefit period rather than expensed on signing. Required disclosures include disaggregated revenue, contract balance movements and remaining performance obligations.
A candidate should be able to state when control transfers under a described arrangement, decide between over-time and point-in-time treatment, compute revenue for a period from progress measures, and distinguish gross from net presentation. Analytically, the skills that carry forward are comparing revenue growth against receivables and contract balances, and reading remaining performance obligations as a forward order book.
Common trap
Cash timing is irrelevant under accrual accounting. A credit sale creates revenue and a receivable immediately, while cash collected before performance creates deferred revenue, a liability, and is recognized only as the obligation is satisfied.
In practice
Enterprise software firms bill multi-year cloud contracts upfront but recognize revenue over the service period. The unearned portion sits as deferred revenue on the balance sheet, which is why analysts track that balance as a forward indicator of reported sales.
